Did we ever get a clarification how this is supposed to work? Should they be upgrades to existing generals and cavalry, or are they additional, allowing up to three subbies?

They are additional, not upgrades.

Yes you can have 3 reg subs (one 'o', two 's'), if you take two ghilman generals.
